The Funding Rate is a balancing mechanism used in perpetual futures. At fixed intervals, a fee is exchanged between long- and short-position holders to keep the contract price close to the underlying spot price.


Understanding Positive vs. Negative Funding Rates

This mechanism incentivizes traders to take positions that move the contract price back toward spot, helping reduce large premiums or discounts.

  • Positive funding rate: Longs pay, shorts receive → indicates bullish market sentiment.

  • Negative funding rate: Shorts pay, longs receive → indicates bearish market sentiment.


Components of the Funding Rate

The funding rate is calculated based on two key factors:

  • Interest Rate Differential: The difference between the USD lending rate and the lending rate of the quoted crypto asset.

  • Premium Index: The price deviation between the perpetual contract and the spot market.

Exchanges typically calculate the funding rate at regular intervals (e.g., every 8 hours) using a formula that combines these two components. This ensures that contract prices stay closely aligned with the underlying asset's spot price.


Funding Rate = Premium Index + Clamp(Interest Rate − Premium Index, upper bound, lower bound)


The resulting rate, when multiplied by the notional value of a position, determines the funding fee that traders either pay or receive.


Impact on Traders

Funding rates add or subtract from your overall carrying cost, directly influencing your net profit or loss. They also help stabilize prices by discouraging extreme leverage and suppressing deviations from the spot market.


Risk Notes:Funding rates may spike during periods of high volatility, significantly increasing the cost of holding positions. Active rotation or hedging strategies can help reduce the burden, but always account for slippage and trading fees. Consistently high positive or negative rates may signal trend exhaustion or upcoming liquidations. Monitor open interest and spot-premium spreads for a more complete view.
