What is Cryptocurrency LTV?

Cryptocurrency LTV (Loan-to-Value) is a financial metric used to measure the ratio between the loan amount and the value of the collateral. Specifically, LTV represents the percentage of the loan amount that the borrower obtains relative to the total value of the cryptocurrency assets used as collateral.

In cryptocurrency lending, LTV is an important risk management tool to determine the amount a borrower can borrow against their collateral. A high LTV means the borrower can borrow a higher amount close to the value of the collateral, but it also implies higher risk, as slight market price fluctuations might cause the collateral value to drop below the loan amount, triggering liquidation.

LTV= Loan Amount\Collateral Value*100%

For example, if a borrower uses $10,000 worth of Bitcoin as collateral and the loan agreement allows a 50% LTV, the borrower can borrow up to $5,000. If market fluctuations cause the price of Bitcoin to drop, the LTV will increase. Once it reaches or exceeds a certain threshold (typically the liquidation threshold set by the agreement), the borrower might need to add more collateral, or part of the loan may be forcibly liquidated.

Functions of LTV

1. Risk Assessment: LTV helps lending platforms assess the borrower's risk, ensuring the loan amount does not exceed reasonable limits, thereby reducing default risk.

2. Loan Amount: LTV determines the maximum amount a borrower can borrow against their collateral, directly impacting the borrower's liquidity.

3. Liquidation Management: LTV triggers the liquidation mechanism. When the collateral value decreases, causing the LTV to exceed the set threshold, the lending platform will automatically liquidate part or all of the collateral to repay the loan, preventing the lending platform from incurring losses.

By setting LTV appropriately, lending platforms can provide sufficient borrowing liquidity while effectively controlling risk.
